| Operating normalization | Derive terminal FCFF from revenue, margins, tax and reinvestment. |
| Direct next-year FCFF | Override the derived cash-flow amount while retaining the selected terminal method. |
Start with the terminal anchor
Open Terminal normalization inside DCF and enable Use operating normalization. The terminal metric year supplies the starting operating values. Revenue growth defaults to the terminal growth rate unless entered separately. Review the terminal metric and normalized next-year FCFF after each change; a sustainable run rate need not equal the final model year.
Respect margin precedence
Normalized revenue grows the anchor revenue. An entered EBIT margin has priority. If EBIT margin is blank but EBITDA margin is entered, EBIT equals normalized EBITDA less normalized D&A. Otherwise EBIT grows with revenue. D&A/revenue can be explicit; without it, anchor D&A grows with revenue. Entering both EBIT and EBITDA margins does not blend them.
Normalize tax, capex and working capital
Tax applies the entered or model tax rate to positive normalized EBIT. Capex is an entered percentage of revenue or anchor capex grown with revenue. NWC investment is the increase in revenue multiplied by the entered NWC/revenue ratio, or the anchor ratio if blank. Other terminal FCFF is an explicit signed addition. Check that growth and reinvestment tell the same economic story.
Understand the direct override
Next-year FCFF override supersedes the calculated FCFF, including when operating normalization is active. With a fixed FCFF override, changing growth in the perpetuity sensitivity still changes the denominator, but does not automatically grow the overridden cash amount. The override does not replace the revenue/EBITDA/EBIT metric used by an exit multiple.
Check a normalized year
Anchor revenue 1,000 grows 5% to 1,050. At 20% EBIT margin,25% tax, D&A 3% of revenue, capex 4% and NWC 20% of the 50 revenue increase, FCFF is 210−52.5+31.5−42−10 =137. This synthetic bridge makes the reinvestment assumptions visible. It does not edit the operating Model or establish that the selected margins are sustainable.
Documents the current implemented behavior. Numerical examples are synthetic, not market assumptions.
