What is a three-statement model?

A three-statement model connects the Income Statement, Balance Sheet and Cash Flow Statement in one financial forecast. The Income Statement measures revenue, expenses and profit over a period. The Balance Sheet records assets, liabilities and equity at a point in time. The Cash Flow Statement explains the change in cash between those points.

Each statement answers a different question. Is the business earning money? What resources does it use, and what does it owe? Where does its cash come from and go? An integrated financial model keeps those answers connected, so a change in one part of the forecast has consistent consequences elsewhere.

Why the statements need to be connected

Consider a business that expects strong sales growth. Higher revenue may increase profit, but customers might pay after the sale is recorded. The resulting receivables appear on the Balance Sheet and can absorb operating cash. Profitability and liquidity therefore need to be examined together, especially when a business is growing.

Investment creates another connection: buying equipment reduces cash and adds an asset, while depreciation affects earnings over time. Borrowing adds cash and debt, and interest reduces profit. These are different financial effects of the same business decisions. A connected model lets you trace them rather than treating profit, assets and cash as separate forecasts that happen to share a set of dates.
